what directshow decoded are you using for DTS audio? ffdshow? If you have installed Win7 be sure you are using Window 7 Preferred Filter Tweaker. As last option, try to switch from Wavi+Aften to FFmpeg as AC3 encoder. BTW, where did you get that mkv file?

first question: yes it does.
About DTS track retaining: AVStoDVD already retains DTS tracks that have the features to be 'DVD compliant'. One of them is the resolution, which should be lower or equal than 20 bit. movieman99's DTS track is 24 bit. See Help/How to use it/Preferences/Audio for more details.

There's no best settings configuration. It depends on input source and, even more, on your personal eyes. Run some trials and make your own decision.
AVStoDVD defaults are designed to be quite good for most situations.
