The couple of 1080i movies I have done so far resulted in less than smooth motion playback. Does BD_Rebuilder work for progressive only or if I encode it at 720p will it look better and also take less time?
Yes, BD Rebuilder works with 1080i. It takes longer because X264 is not as fast with interlaced encoding.

A single interlaced frame includes two fields making up the even and odd lines the total 1080. Each field represents a different moment in time -- so it has to be encoded separately. That means there are twice as many pictures to be encoded. I wouldn't expect it to take twice as long (since each picture is smaller), but it should very definitely take longer.
